Introduction to the Fama-French 3-Factor/5-Factor Model and Its Application Progress

Abstract

: The Fama-French multi-factor models represent significant advancements in modern financial economics, specifically developed to address empirical irregularities that the Capital Asset Pricing Model (CAPM) fails to explain. The initial three-factor framework substantially improves return prediction accuracy by incorporating market risk exposure, firm size differentials (SMB), and valuation metrics (HML). Following empirical discoveries related to corporate profitability patterns and capital investment strategies, the extended five-factor model integrates earnings quality factors (RMW) and corporate investment behavior (CMA), creating a more sophisticated risk attribution system. This comprehensive investigation examines the conceptual development and methodological construction of these factor-based pricing models, while evaluating their practical implementations in investment portfolio design, mutual fund performance attribution, and financial risk assessment. The analysis further explores model performance variations across global equity markets and institutional contexts. Empirical evidence indicates that although the five-factor specification demonstrates superior explanatory capacity compared to its three-factor predecessor, certain factor components — particularly the value dimension — may exhibit redundancy in specific market environments, warranting continued academic investigation and potential localization adjustments for emerging markets.
